South Korea implemented the Virtual Asset User Protection Act (VAUPA) on July 19, 2024, to revolutionize its cryptocurrency landscape with enhanced security measures. The VAUPA legislation is designed to bring order to the virtual asset market and elevate user protection standards. Notably, South Korea has emerged as a key player in the global crypto market, with the Korean won overtaking the US dollar as the preferred fiat currency for crypto transactions in early 2024. The government's strategy focuses on safeguarding investors while promoting innovation within the crypto sector. An essential feature of VAUPA is the strict custody protocols imposed on crypto exchanges. The law mandates that exchanges store a minimum of 80% of user deposits in secure offline storage to shield assets from cyber risks and system failures, addressing past incidents like the Terra-Luna crash and FTX collapse. Furthermore, user fiat deposits are now required to be held in licensed banks, detached from exchange operational funds, to prevent fund mismanagement and ensure asset security during financial turmoil. Exchanges must also provide interest on deposits, with rates ranging from 1% to 1.5% for local exchanges. VAUPA introduces heightened measures to combat unfair trading practices, where exchanges must monitor and report abnormal transactions to financial authorities to enhance market integrity and protect investors from manipulation. Exchanges are obligated to install real-time monitoring systems to identify and report irregular trading activities that may indicate illicit behavior. Non-compliance with these regulations may lead to penalties or service suspension by the Financial Services Commission (FSC), South Korea's primary financial regulator. Additionally, the act mandates that crypto exchanges acquire insurance or set aside reserves to cover potential losses, adding a layer of security for user assets in the event of hacks or liquidity issues. The Digital Asset Exchange Association (DAXA) is conducting a comprehensive review of 1,333 digital assets to ensure compliance with VAUPA, emphasizing transparency and risk mitigation. Despite the progress with VAUPA, experts such as Kim Hyoung-joong from the Korea Fintech Society advocate for additional regulations, especially regarding new cryptocurrency issuance. The introduction of VAUPA coincides with discussions on delaying the implementation of a 20% capital gains tax on crypto profits, previously postponed due to industry resistance.
